The story is the product
A thematic ETF is built around a story instead of a sector or index. ARKK — the ARK Innovation ETF — bets on disruptive innovation. SOXX is the iShares Semiconductor ETF, riding the chip cycle. KWEB is the KraneShares CSI China Internet ETF, packaging Chinese tech names. There are thematic ETFs for cybersecurity, AI, robotics, cannabis, electric vehicles, space, and whatever else can be marketed. They sound exciting because the story is the product.
Why are they risky? Three reasons. First, concentration. Most thematic ETFs pack 40 to 60 percent of the fund into 10 holdings. If two or three names blow up, the whole fund takes the hit. ARKK's drawdown from its February 2021 peak to its 2022 low was over 80 percent — most of that pain came from a handful of high-conviction positions losing 70 to 90 percent each. Second, fees. Thematic ETFs typically charge 0.35 to 0.95 percent annually. That is five to thirty times what VOO charges for full S&P 500 exposure.
Third, theme rotation. The market does not stay in love with one story forever. Innovation names that led 2020-2021 underperformed badly through 2022. Chinese tech that ran in 2020 crashed under regulation in 2021-2022. Even if you pick the right theme, you have to pick the right entry and exit — or you sit through a 50 percent drawdown waiting for the cycle to turn back. Thematic ETFs can absolutely work as tactical bets. They are usually a bad core holding. Keep them small and sized to your conviction.
